Know Your True Profit Margin Before You Scale

Published · 2 min read

Revenue is vanity, margin is sanity. How to find your true profit margin — gross vs net — with a worked seller example and three levers to fix a thin one.

Most sellers know their revenue to the dollar and their profit to the guess. That is how a business grows into a loss: every extra order feels like progress while the margin quietly disappears.

Gross vs net: the only two that matter

  • Gross margin = (price − cost of goods sold) ÷ price. It tells you whether the product can carry a business.
  • Net margin = (price − every variable cost − fees − ads − returns) ÷ price. It tells you whether it does.

A product at 65% gross margin and 4% net margin is not a product. It is a job with extra steps.

Worked example: a $40 product

Line Amount % of price
Sale price $40.00 100%
Product cost −$14.00 35.0%
Shipping to customer −$5.00 12.5%
Marketplace + payment fees (13%) −$5.20 13.0%
Ad spend −$4.00 10.0%
Returns and replacements (3%) −$1.20 3.0%
Net profit $10.60 26.5%

Gross margin here is 65%. Net margin is 26.5%. Both are healthy — but change one number and the story flips: raise ad spend to $8 and net margin drops to 16.5%. Bump fees to 15% plus a 5% return rate and you are under 12%.

The three levers, in order of power

  1. Price. A $1 increase flows straight to profit. Raising $40 to $41 adds 9.4% profit on this product — usually the fastest fix with the least operational pain.
  2. Cost of goods. Renegotiate, buy in bigger lots, or drop the lowest-margin SKU. A $2 unit-cost reduction is worth more than a $4 shipping miracle.
  3. Mix. Stop funding the products that cannot reach 20% net margin. Scaling a 5% margin product scales the loss.

The scaling rule

Only scale what already clears 20% net margin at your current ad spend. If a channel cannot hit that without discounts, the channel is buying revenue, not profit.
