The 30-Second ROI and Payback Test Before You Buy Anything
Published · 2 min read
Before any business purchase — equipment, ads, a course, inventory — run two numbers: return on investment and payback period. Here is how to read them.
Every purchase in a small business is an investment, whether it is a $399 course or a $12,000 machine. The difference between owners who compound and owners who tread water is that one group runs the arithmetic first.
Two numbers do 90% of the work.
Number one: payback period
Payback period = up-front cost ÷ monthly return.
Spend $4,000 on equipment that adds $600 per month of profit and you are whole in 6.7 months. Everything after that is profit.
Rough bands I use:
| Payback | Read |
|---|---|
| Under 6 months | Almost always yes |
| 6-12 months | Yes, if the return is durable |
| 12-24 months | Only with a moat or a contract |
| Over 24 months | You are financing someone else's growth |
Number two: ROI
ROI = (total return − cost) ÷ cost.
Back to the machine: $600 per month for 12 months is $7,200 against a $4,000 cost. Net profit $3,200, ROI 80%. Annualised, that is 80% in year one — and the machine still works in year two.
Payback tells you risk, ROI tells you reward
A $20,000 machine returning $2,000 per month has an 80% annual ROI but a 10-month payback. Strong return, moderate risk.
A $1,000 tool returning $1,000 per month has an ROI of 1,100% and a 1-month payback. That is a "buy it today" decision.
The trap is a deal with a great ROI and a terrible payback — a five-year channel build, or a long sales cycle you cannot fund. If you cannot survive the payback window, the ROI is theoretical.
The three questions before any purchase
- What does this return per month, conservatively?
- How many months until I am whole?
- What happens if it returns 50% of my estimate?
If the answer to three is "a bad quarter", the deal is too tight. Run your numbers with the business ROI and payback calculator, then sanity-check the margin with the profit margin calculator.
